.INTERNATIONAL FINANCIAL crises have been a
recurring phenomenon since die nineteenth cen¬
tury. But the events of 1997-1998, when major
financial crises emanating from the Par East and
Russia ultimately threatened the financial stability
of die United States, were a striking case of the
systemic risks familiar in national economies
appearing on an international scale. Identifying
International Financial Contagion: Progress and
Challenges describes the extraordinary growth of
international financial products and transactions,
stimulated by the liberalization of international
markets over the past thirty years. These products
and transactions have caused a qualitative change
in relationships
linked more closely and more rapidly than has
been the case in die past. A framework of interna¬
tional financial regulation has met the challenges
diat these factors pose for policy makers, but that
response has been predominandy reactive, patch¬
ing up the system once a crisis has revealed its
weaknesses. This book tackles these factors theo¬
retically, providing an intellectually satisfying
framework for the understanding of financial
contagion.
Containing the likelihood of contagious finan¬
cial crises is a pressing policy issue at both national
and international levels. As yet, there is no profes¬
sional consensus on die appropriate definitions of
what constitutes contagion, despite substantial
research progress toward these goals. We know
that financial crises and contagion are intrinsically
linked, and that contagious effects arise when
crises are propagated across countries or markets
after controlling for fundamental linkages and
interdependencies. We also know that
missions may spread further through mechanisms
such as cross-market hedging. New models will
undoubtedly be required with the advent of new
crises, as they seem to be intrinsically heteroge¬
neous. However, some of the salient aspects out¬
lined in this book are likely to recur. These
include the need to identify and capture the
appropriate fundamental controls, the means of
transmission across countries and asset classes, the
statistical properties of the data, the simultaneous
identification of contagion, interdepcndency and
herding and die endogenous identification of
sis and non-crisis periods from sample data. Each
of these issues is extremely important for assessing
the appropriate policy response to prevent crises
and adequately managing those that occur.
